The Flat Rate Applies to the Gross

Under a VAT flat rate scheme the percentage is charged on VAT-INCLUSIVE turnover, and that is not the figure most people put it against. On 100,000 of net turnover the gross is 120,000, so 12% is 14,400 — not the 12,000 that the same percentage produces on the net. Nothing fails, no rate is wrong, and the return is simply short by 2,400 every time it is done that way. The scheme is also not automatically cheaper: input VAT is not reclaimed, so it wins only while the input VAT given up is smaller than the output VAT saved, and the break-even is exact — 20,000 of output VAT less 14,400 payable = 5,600. Below it the scheme is worth money; above it, it costs money. And the goods test can remove the point entirely: a business whose spending on goods falls below the higher of 2% of gross turnover and 1,000 pays the limited cost rate on its WHOLE turnover, which at 16.5% is 19,800 of the 20,000 charged — 200 kept, against input VAT that still cannot be reclaimed. The test is on goods, not on costs.
